Ms Bo does not want to reappoint the group's existing auditors and has asked John Chan whether his firm would like to submit a proposal for the Group's 1999 audit. The Greta Group is a private group which runs twenty retail jewellery shops. Five of these shops are in the Mainland of the People’s Republic of China and are audited by a local PRC audit firm. Ms Bo does not want to change the auditors of these five shops. The Greta Group had liquidity problems in 1998 and their auditors modified their audit report by stating that the validity of the going concern assumption was dependent on the Group's bankers not withdrawing their credit facilities. The bankers are reviewing and extending their short term loans to the Group on a quarterly basis. Ms Bo wants to provide audited financial statements to the bankers as soon as possible and therefore requires that the 1999 audit be completed three weeks after the year end. Ms Bo is willing to pay an audit fee of $200,000, which John Chan reckons to be on the low side.John Chan knows that Ms Bo is a good friend of the mother of Bruce Lee, the senior audit partner of his firm. Taking advantage of industry growth in the region, sales of the company increased significantly over the year. However, it is only marginally profitable due to the group transfer pricing policy under which only a small margin is earned by TML. In addition to the core business, TML also holds listed investments in Hong Kong and China as long term investment. The operation of TML is financed largely by its holding company. The balance sheet of TML as at 30 November 1999 is summarized as follows:-30 November 1999 31 December 1998HK$’000 HK$’000 Fixed Assets 355 420Listed Investment 4,680 4,680Current AssetsInventories 23,795 19,753Accounts receivable 10,950 11,2252,369Cash 1,54533,34736,290Current LiabilitiesDue to group companies 30,670 25,3953,002Other payables 3,25328,39733,923Net Current Asset 2,3674,95010,050Capital Employed 7,402Satisfied by:-Share Capital 5,000 5,0005,050Retained Profits 2,40210,0507,402You are the audit manager in-charge of TML for the year ending 31 December 1999. In addition to your role as statutory auditor for TML, you are also required to report to the auditors of the holding company of TML for group reporting purposes. The group reporting deadline is extremely tight and you are required to issue your opinion to the auditors of the holding company by 15 January 2000.In order to meet the tight reporting deadline your strategy is to perform audit procedures on the accounts for the period ended 30 November 1999 and perform limited additional work for the month of December 1999. From prior year audit experience, you know TML’s internal control system is sufficiently reliable to support this approach. Your team members have completed audit field work for the 30 November 1999 accounts and you have reviewed the work performed. There are a number of outstanding matters but you are satisfied that the file is ready for review by the partner-in-charge. You discuss the issues arising from the audit with the partner who is satisfied that these have been satisfactorily resolved and that the additional work for the remaining one month should be minimal. While waiting for clearance of the outstanding matters and performing additional work on theaccounts for the month of December 1999, including the work on the stocktake which is scheduled to take place on 31 December 1999 and 1 January 2000, certain matters came to your attention which may have an impact on the conclusions previously drawn.Required:Discuss in each of the following situations the audit response and additional work (if any). Where appropriate, indicate also whether and how the wording of the audit report may have to be changed. You should consider each of these situation independently.Case Study Question 1When reviewing the result of the stocktake, you are satisfied that all the test count items agreed with the inventory list prepared by management. However, you noticed that the staff conducting the stocktake did not examine or obtain a copy of the control sheet of count tags from management.(8 marks) Case Study Question 2A major competitor of TML has recently launched a new product on the market which forced TML to lower its selling price substantially to maintain its competitiveness. Approximately 90% of the inventories as at 31 December 1999 would be affected by this price war.(8 marks) Case Study Question 3When performing the preliminary analytical review of the December results, you noted a significant increase in gross margins from 5% to 8%. The reasons given to you for the sudden increase in margins is that the December results included certain adjustments to correct accounting errors in the previous months, including instances where cost of sales was double-counted.(8 marks) Case Study Question 4As at the year end date, the market value of the listed investments of TML were significantly lower than its carrying value. TML’s accounting policy on long term investment is to state the investments at cost less any permanent diminution in value, and management is satisfied that there is no permanent diminution in any of these listed investments. Management has confirmed in the letter of representation that they intend to hold the investment for long term purposes and the temporary fluctuations in market price of these investments does not have any effect on their long term prospect. After reviewing all the available evidence, you concur with management’s view and have issued an unqualified opinion for group reporting purposes. While you are performing a post balance sheet review prior to the sign-off of the statutory accounts in February 2000, you notice that TML has disposed of all the listed investments and incurred a significant loss. You discuss the matter with management immediately and are advised that the disposal was to meet the immediate cash need of the holding company and that it had not been planned in the annual cash flow forecast.(6 marks)* * END OF EXAM PAPER * *(QUESTONS)。

QP Examination Panelists’ Comments(September 1999 Session)Module CI. General CommentsThis was the first examination under the Qualification Programme, which tested thecandidates under a new type of examination. The examination introduced three new elements for the candidates to deal with (a) application and integration of knowledgerather than straight citing of facts or definitions; (b) the open-book format; and (c) apaper split into three sections with all questions compulsory. There are somegeneralisations which can be made from this paper:●The application of knowledge was not clearly demonstrated in many instances.Frequently, candidates appeared not to read or understand the questions. Mostcandidates threw in whatever they knew about the subject matter without regard tothe questions asked.●It appeared that time management was an issue, as many candidates made littleeffort on the case study, although it was a significant percentage of available marks. It should be emphasised to the candidates to approach the questions in a fashionthat considers the potential marks versus the time spent on answering the question.Several candidates spent too much time, and went into too great detail on the shortquestion portion of the examination, to the detriment of their performance on thecase study.●In a similar fashion, it appears that the candidates placed over-reliance on theresources allowed in this open-book format exam. Some candidates wereundoubtedly overly optimistic about their abilities to search for answers from thestudy materials they had brought with them.●There was a widespread tendency to copy verbatim from resource materials in theanswers. This relates to the above point about candidates copying from referencematerials relating to a question without first attempting to isolate what issues thequestion was actually addressing.II. Specific Commentsa. Section A – Short QuestionsOne common failing was to spend too much time and write too lengthy an answerto the short questions. Many, or most, of the short questions could be accuratelyanswered by a well-prepared candidate without resorting to looking upinformation from books or other materials. It is important for the candidate to answer only the question asked, rather thanprovide extraneous information which relates to the topic, but was not required.b. Section B – EssayThe essay question again suffered from candidates not paying attention to thedetails of the question asked. For example, one basic component of the essayquestion was that the response be framed in the style of a memorandum to anaudit partner. Many candidates correctly saw this requirement and adapted theirresponse to it, thereby earning marks. But some candidates did not.In the essay, candidates also appeared to lose focus on the questions asked, andwere prone to copying information directly from their materials into their responseswithout any commentary on how this information related to theirresponse. Indeed, the copied information often did not relate to the question at all.c. Section C - CaseThe case study was in most cases the section where candidates earned least marks.Reasonable speculation would be that this is a result of the students not havingenough time to complete this section of the examination. The case study questions were reasonably set and it was appreciated that thecandidates having no working experience would find them extremely difficult.Again, candidates frequently wrote about what they knew rather than what thecase study asked.III.Conclusion and RecommendationsThe conclusion about this examination is that it was certainly a difficult type ofendeavour for the candidates. This is probably due to the fact that it is an entirelynew type of examination, and no history exists on past efforts which can bescrutinized by the students.A strong recommendation to future candidates would be to read the questioncompletely and ensure that they understand what is required before answering.Recommendation for future examinations would be to be much more attentive toresponding to the questions which are asked, rather than attempting to provide ablanket of knowledge about an entire area. One possible strategy would be to read the entire examination paper carefully during the reading time given beforeattempting to answer any portion of it.Another area that could result in improvement would be to better manage exam time.To this end, it is recommended that candidates consider whether the use of time tosearch information in their materials is warranted. It would be helpful for the candidates to consider the mark value for each questionversus the amount of time that they spend on writing their response.Candidates are advised to choose the order in which they answer questions carefully.Don’t leave case to the last moment. An overall recommendation would be for the students to sit a mock examinationpaper based on a previous paper or the pilot paper provided in the course materials. This effort would be valuable to assess the appropriateness of how they divide theirtime among the three sections.。

Module C (Auditing and Information Management)Examiners’ Comment on the Module Examination Results for the September 2000 Session General CommentsAs this was only the second examination under the QP, there is not an extensive amount of candidate experiences to draw conclusions from. As in the initial examination, the examination incorporated the following:•application and integration of knowledge rather than straight citing of facts or definitions •the open-book format; and• a paper split into three sections with all questions compulsory. There was a big difference in the amount of open-book resources cited by candidates. Candidates citing open-book resources could be either assisted or penalised - it adds authority when specific HKSA standards were cited and demonstrates that the candidate understood the relationship between official pronouncements and the practice of auditing, but it is detrimental to candidates who simply repeat an inappropriate citation. The comment was made last year that candidates relied too heavily on outside resources, so perhaps this year’s candidates were wary of repeating that strategy. The most successful candidates did refer to official pronouncements, but not extensively exclusively. The outside resource material supported their answers but was not the foundation of the response. As stated earlier, candidates who merely repeated passages from various reference materials without establishing a foundation for those references received poor marks. There was some weakn ess demonstrated by candidates. Although the candidates’ answers were generally thoughtful, they frequently did not answer the specific issues addressed in the question. While answers demonstrated knowledge of auditing, but did not show that the candidate was evaluating the actual questions posed to them.It appears that there is little correlation between what the candidates learnt in the workshops and how they apply such knowledge in tackling the examination questions, in particular under open-book conditions. The answers given by candidates showed that they lack training in handling more practice-related questions, which are usually quite different from what they are familiar with from their tertiary training.Time management has improved as compared with the first examination with candidates answering all sections of the module. This was a better strategy in terms of maximising available marks. There appeared to be a more balanced approach in allocating time to questions in proportion to the value of the possible marks available.Specific CommentsSection A — Case StudyMany candidates failed to identify the key issues. Most answers were general instead of specific and theoretical instead of practical. In addition, most candidates failed to critically analyse the case. For instance, where candidates were asked to draft a modified audit report on the unreliable opening inventory balance, most sought to qualify the financial statements as a whole instead of giving a clean opinion on the balance sheet and a qualified opinion on the income statement and the cash flow statement.Section B — EssayIt is unfortunate that the same comment made about last year’s examination also holds true for thisexamination. Candidates should pay attention to the details of the question asked, ie to phrase their response in the form of a memorandum to a particular person, such as the managing partner of a CPA practice. As in last year’s exam, many candidates adapted their response to this format, but a large number did not. As with a similar shortcoming in the short questions portion of the examination, candidates did not address the specific question asked, rather, they wrote on the topic in general. Section C — Short QuestionsThe general shortcoming was that the candidates did not directly answer the questions. For example, Question 3 asked for an explanation of how detailed an official pronouncement regarding the collection of audit evidence should be. The correct response is to state that the level of detail is low, ie the pronouncement should be very general and the advantage of this is that it gives the auditor great flexibility in evidence collection. Many candidates erroneously listed actual evidence collection procedures, which is not what the question. In a similar fashion, Question 5 asked why analytical procedures were desirable or necessary, but many candidates described actual analytical procedures, which again did not answer the question. In Question 6, most candidates did not recognise that a material receivable should have been confirmed during ordinary audit procedures, and that the audit work on the receivables account should have alerted them to a potential problem. Also, as commented on in the previous examination, candidates should answer only the question directly asked and not provide extraneous information. Conclusion and RecommendationsCandidates are still finding their feet with regard to the new format. Undoubtedly as the supply of archival examination grows, candidates will have a better feel for responding to the types of questions asked. The most valuable recommendation to future candidates is to take a moment to assess the question. Candidates should ask themselves if the question requires an answer about what procedures should be performed, how the procedure should be performed, or wh y the procedures should be performed and whether this would result in more marks being earned. The comment made on the first year’s examination that candidates should restrict themselves to specific answers rather than providing a blanket response about the topic area holds true this year as well. This also relates to the recommendation to assess the question before responding. It was encouraging that candidates appeared to allocate their time according to the marks available for each question, a strategy that should be remembered and employed on future exams. The final overall recommendation is again identical to the recommendation made last year. Students should sit mock examinations, such as the pilot examination and practice drilling for their actual examination. Comparison of their practice answers will highlight areas that need additional work and training, as well as reinforce good examination habits. Liaison with tertiary educational institutions in this respect may also worth consideration. It is understood that most of the candidates are fresh graduates from universities and colleges and accordingly do not possess the necessary knowledge and experience. However, if candidates’ performance in examinations falls short of the expectation set by the Society, this issue must be addressed.。
